Loan Comparison — How to Choose Between Two Loan Offers
Choosing between two loan offers is not as simple as picking the lower interest rate — origination fees, loan terms, and your actual usage pattern all affect the real cost. Here is a systematic framework for making this comparison correctly.
The Right Metric: Total Cost, Not Monthly Payment
A longer loan term lowers your monthly payment but almost always increases the total amount you pay. Never compare loans on monthly payment alone. Always calculate: Monthly Payment × Number of Payments + All Fees = Total Cost of Borrowing. Subtract the loan amount to find total interest paid.
APR: The Standardized Comparison
APR (Annual Percentage Rate) is the legally standardized cost comparison that includes both the interest rate and most fees amortized over the loan’s life. Lenders are required to disclose APR under the Truth in Lending Act (TILA). For comparing loans of the same amount and term, APR is the most reliable single-number comparison. For different terms, total cost is still more useful.
The Break-Even Point for Fees
A lower interest rate often comes with higher origination fees. Calculate the break-even: at what point does the monthly savings from the lower rate offset the upfront fee? Formula: Break-Even Months = Fee Difference / Monthly Payment Difference. If the break-even is 18 months and you will keep the loan for 4 years, the lower-rate/higher-fee option wins. If you might pay off early, it may not.
Pre-payment Penalties
Some loans charge a penalty for paying off early. Always ask. If a loan has a prepayment penalty and you expect to pay it off early (or refinance), that changes the entire calculation. A penalty-free loan at a slightly higher rate may be worth more than a lower-rate loan that locks you in.
Variable vs Fixed Rate Comparison
A variable rate loan may start lower but introduces uncertainty. Compare using the current rate for the variable option, but consider what happens if rates rise 2–3 percentage points — would the payment still be manageable? For long-term loans in uncertain rate environments, the certainty of a fixed rate often justifies a slightly higher starting rate.
